Okay, I know its sad replying to my own question!
I had added into each virtual site the lines:
AddType application/x-httpd-php .htm
AddType application/x-httpd-php .html
And for some reason this was causing the problem. Commenting them out and restarting apache made the .htaccess security work perfectly.
I did a work-around and added those lines into the /web/.htaccess files for the site, but seems very strange!
Julien suggested it was my AllowOverride All line, any suggestions?!
