Uuhm.. telnet is port 23. The difference between SSH1 and SSH2 is only the protocol.

Have you remembered in putty to use the correct port settings?
SSH - port 22
SSH2 - port 23

If it's still trying to login through the normal telnet port you won't be
able to get in unless you enable Telnet in the GUI.
