To me that would be a Sendmail / DNS lookup issue. 

If sendmail is setup to not accept unresolvable domains you will get
that exact error if sendmail can't lookup the from addresses domain
name.

I'd look at the setup of the system to check it's using a name server it
can contact and that is resolving names correctly.
